Can't help you on which option to go for, but most travel insurances are designed for foreign travel and normally have an excess of £50 so it's hardly worth taking out the cover.

Most travel insurance does not cover you for something you already know about at the time of booking. Why not use something like a Travel Inn or Lodge that take payment when you leave and allow cancellation up to a certain time on the day of arrival. Maybe not as posh as the hotel but a reasonable option under the circumstances.
